“RetailPlus Hi-Resolution Notebook Webcam (640 x 480). Small clip-on design to save space. 360 degree rotation design to avoid blind spot. The webcam requires no driver installations to run on windows XP or later. Simply plug in the camera and start video chatting! You don’t need to worry about downloading or bringing your drivers along!”

When you reduce a video from a higher resolution to a lower one, of course it’s going to loose quality.
A graphic card with 32 Meg’s of memory is way under par for trying to view 1080 HD videos. I’m not going to get into why it can’t do 1024X768 videos, there are way too many variables such as file format, compression ratio, etc.
bottom line, you need a better video card, or download Super and experiment with resolution and compression until you find a good balance between what your card will play and what’s acceptable quality.

The webcam shows up in Device Manager under Imaging Devices as USB2.0 Camera. ‘Driver File Details’ show Windows is using “C:\windows\system32\drivers\usbvideo.sys” for a driver file.

“my Samsung Series 8 Led TV user manual does have the odd ref to USB ports but no ref to how to connect or what to use them for?”
I downloaded the manual from Samsungs site and it’s very specific about what the USB ports are for and what they can do. It can be used with a flash drive with video and pictures on it. It can be used with a USB mouse & keyboard It doesn’t mention audio out on the USB ports so I would say no it won’t provide you with audio out. I don’t think an HDMI to USB adaptor will work. You would be spending at least $50 – $100 for an optical to RCA or USB adaptor. And since the Samsung does not output audio through the USB port, no it won’t work.
Do you have the Control Pod for your Companion 5 speakers? if so, it has an extra analog input. Just run the audio output from your Samsung into there.

Do you mean adding Service Pack 3 (SP3) to WinXP MCE? Sure, just download & install. It's a 316MB download. You should have gotten it as part of Windows Update many years ago.http://www.majorgeeks.com/files/det...
